Why Your Investing Instincts Might Be Leading You Astray

Many investors navigate the stock market using a blend of established financial theory and gut feeling, but the gap between intuition and reality can be costly. While it seems logical that corporate earnings drive share prices, other common beliefs are built on shaky ground. Many traders operate under the assumption that markets naturally balance themselves out through mean reversion, believing that a period of soaring returns must inevitably be followed by a slump. However, research suggests this is largely an optical illusion created by looking at charts in hindsight rather than a predictive tool. In fact, data indicates that investing during all-time highs often yields better results than investing at any other time, proving that past success does not necessarily signal an impending crash.

This misunderstanding extends to how investors perceive value through tools like the price-to-earnings ratio. The conventional wisdom suggests that when a stock becomes too expensive relative to its history, it will eventually drop back down to a historical average. Yet analysis from firms like Goldman Sachs argues that valuation metrics aren’t actually mean-reverting because the baseline itself shifts over time. Improvements in how businesses operate and manage their capital can justify permanently higher valuations, meaning yesterday’s expensive stock might simply be today’s new normal. Relying on old averages to find bargains often leads investors to miss out on growth or hold onto failing assets waiting for a return to a mean that no longer exists.

Beyond timing and valuation lies the seductive lure of individual stock picking. Most amateur and professional investors aim to beat the market average, yet statistics reveal a sobering truth: the vast majority of stocks actually underperform the overall index. A significant portion of market gains are driven by a tiny fraction of superstar companies that produce astronomical returns while others lag behind. Even legendary investors acknowledge that their success depends on hitting a few massive winners. For those who do find these rare gems, the journey is rarely smooth; some of the highest performing stocks in history have suffered devastating temporary crashes of over seventy percent, testing the nerves of anyone trying to ride them to victory.
