The Circular Trap Threatening the Artificial Intelligence Gold Rush

The Circular Trap Threatening the Artificial Intelligence Gold Rush

For several years, the artificial intelligence sector has operated on a peculiar financial loop where tech giants pour capital into small startups, only for those startups to spend that same money buying services back from their benefactors. This cycle of circular financing created an illusion of explosive growth, but investors are now watching the arrangement with increasing dread. As the Wall Street Journal suggests, this tangled web of interconnected bets means that any single point of failure could trigger a catastrophic domino effect across the entire industry.

The warning signs have become impossible to ignore following a historic slump for Alphabet, Google’s parent company, which saw over half a trillion dollars in market value vanish in a single week. Because the broader US economy has become so heavily dependent on AI valuations to maintain its momentum, there is a growing fear that a correction wouldn’t just hit Silicon Valley, but would ripple through every layer of public finance. With much of the sector built on debt rather than sustainable revenue, any dip in demand could lead to a rapid and systemic collapse.

This anxiety extends far beyond software developers and into the physical infrastructure powering the boom. Data center operators are feeling the squeeze, exemplified by CoreWeave whose declining share price has led analysts to view it as a canary in the coal mine for the wider trade. Despite these red flags and mounting political pushback, companies continue to double down on massive expansions in an all-in gamble that leaves little room for error.

The contagion is even crossing oceans as Asian markets begin to sweat over similar imbalances. In South Korea, officials have cautioned against a semiconductor version of Dutch disease, where one booming sector suffocates all other parts of the national economy. Yet despite these warnings, government leaders continue to pledge aggressive increases in chip spending for the coming year. Whether this persistence is visionary leadership or blind faith remains to be seen as global investors increasingly get cold feet about the stability of the AI dream.
